Short Selling: The Only Trade Where the Loss Has No Ceiling

Think of borrowing a friend's ticket to a concert so you can sell it to a scalper today, on one condition: you hand your friend back an identical ticket before the show. You're betting the show won't sell out — that you can buy a replacement later for less than you just sold this one for, and pocket the difference. Most nights, that bet is safe. A ticket rarely gets much more expensive than face value.

But if the show suddenly sells out, and everyone realizes there are only a handful of tickets left anywhere, the price of the one you owe your friend can climb to whatever the last remaining seller decides to charge. You don't get to shrug and walk away because the number got large. You still owe an identical ticket, and until you hand one over, there is no limit written anywhere on what buying it back might cost.

Short selling runs on exactly that promise, at market scale — and on October 28, 2008, the ticket in question was Volkswagen stock, and the price it briefly cost to buy back made the company, for a few hours, the most valuable listed business on Earth.

What short selling actually is

A short seller borrows shares from someone who owns them and sells those borrowed shares immediately in the open market, betting the price will fall. To close the position, they later buy identical shares back and return them to the lender — profiting if the buyback price is lower than the sale price, losing if it's higher. The one asymmetry that breaks the normal rules

Buy a stock the ordinary way — go "long" — and your worst case is easy to name: the price falls to zero, and you lose everything you paid. Nothing worse than that can happen, because a share price has a hard floor at zero. Your best case, on the other hand, has no ceiling — the price can keep rising indefinitely, and so can your gain.

Short a stock, and every one of those bounds flips. Your best case is capped: the price falls to zero, you buy back for nothing, and your maximum possible gain is the 100% of whatever you sold it for. But your worst case has no ceiling at all — the price you have to pay to buy the shares back can rise without any known limit, and so can your loss. This isn't a rare edge case that shows up only when something unusual happens. It's the literal shape of the payoff, true on every short position, every single day, whether the trade goes well or not.

That asymmetry is exactly why brokers can't just collect margin once, at the moment the trade is placed, and leave it alone. Because a short's loss can keep growing with no ceiling, the position has to be marked to market continuously, with more collateral demanded every time the price moves against it — the same continuous-collateral logic that a clearinghouse uses to turn future fear into collateral today, applied here to a single trader's own broker. Fail to post more margin as the price rises, and the broker will forcibly buy the shares back on your behalf — realizing the loss in cash, immediately, whether you were ready to accept it or not.

The feedback loop hiding inside a squeeze

That forced buyback is where an ordinary losing trade turns into something else. A rising price triggers a margin call; the margin call forces a buyback; the buyback is itself a purchase, which pushes the price up further; the further rise triggers more margin calls on every other short still open in the same stock. Each step is a completely rational, individually forced decision — and together they form a loop that feeds itself. That loop has a name for a reason: a short squeeze is short sellers being squeezed, one margin call at a time, by the very position they're trying to exit.

Example 1: SEBI's rule that time-boxes the exposure

India's regulator built its short-selling framework around exactly this danger. SEBI's short-selling rules, in place since December 2007, ban naked short selling outright — every seller must actually be able to deliver the shares at settlement, whether they own them or have borrowed them through the exchange's cleared Securities Lending and Borrowing scheme. But the more specific design choice is who gets to hold an uncovered position open, and for how long. Retail investors are allowed to square off — buy back and close — their short positions within the same trading day, disclosing the trade by the end of that session. Institutional investors face the opposite rule: they are not permitted to day-trade or square off intraday at all. An institution that shorts a stock has to disclose it upfront, at the moment the order is placed, and then actually carry that position through to settlement via a borrowed, delivered share — not flip in and out of it on the same day hoping to dodge the obligation.

The effect is that neither investor class in India can quietly hold an uncovered, undisclosed short position open for weeks while it grows. Retail exposure is time-boxed to a single session; institutional exposure has to be a real, disclosed, delivery-backed loan from the moment it's placed. Neither structure, by itself, makes the underlying unlimited-loss mechanic disappear — but both are built specifically to stop it from accumulating in the dark the way it did in Germany.

Example 2: Volkswagen, October 2008

On October 26, 2008, Porsche revealed something the market hadn't priced in: through a combination of direct holdings and cash-settled options, it had quietly built control of roughly 74% of Volkswagen's ordinary shares. The German state of Lower Saxony held another 20%. That left only about 6% of VW's shares actually available to trade freely — against short interest that reportedly ran to 12–13% of VW's total shares outstanding. More of the stock had been sold short than the entire tradable float could supply.

When short sellers went looking for shares to buy back and close their positions, there was almost nothing left to buy from the tiny remaining float, and no ceiling on what they were obligated to pay to get it anyway. They weren't just bidding against ordinary sellers anymore — with short interest alone exceeding the entire free float, short sellers were now bidding against each other for the same shrinking handful of shares, each one's buy order making the next one's price worse. Volkswagen closed at roughly €211 on Friday, October 24. By the height of trading on Tuesday, October 28, its price had touched just over €1,005 — nearly five times higher in four trading days — briefly making Volkswagen the most valuable publicly listed company in the world by market capitalization. Hedge funds caught on the wrong side are estimated to have lost roughly $30 billion collectively in that squeeze.

Nothing about Volkswagen the car company changed in those four days. The company's earnings, its factories, its order book were exactly what they'd been the week before. What changed was that the trade's own structure — a bet with a capped upside and no capped downside — met a float that had shrunk to almost nothing, and the mechanic did the rest.

Why this matters for a Business Analyst

"Maximum potential loss" is a field that shows up in risk reports, margin engines, and stress-test templates across nearly every trading system — and on a long position, it has a genuine, correct answer: 100% of the position's value. Copy that same formula onto a short position's row because it's sitting in the same table with the same columns, and the system silently under-reports the actual tail risk on every short in the book — there is no percentage of notional that bounds a short's downside, because there's no percentage of notional that bounds how high a price can go. The same gap shows up one level up, in stress-test scenario libraries: a standard suite built around a market-crash scenario — prices down 20%, down 30% — is testing exactly the move that matters for longs and exactly the wrong direction for shorts, whose danger runs the other way entirely.

Margin-call automation has its own version of the same blind spot. Treat "force-close the position" as a single, one-time calculation, and the system misses the recursive part of a squeeze: the forced buyback it just generated is a real order in a real market, and if the float is thin enough, that order moves the price further against the very account it was meant to protect. That's the mechanism that made Volkswagen's price move at all.

The hidden tradeoff

SEBI's rules make a months-long, silently-built-up short position much harder to run through the visible Indian market — but they don't make betting against an Indian company's stock disappear; they just decide where the bet gets booked. When Hindenburg Research published its report on the Adani Group in January 2023, it disclosed that its short exposure ran not through Indian exchanges at all, but through US-traded bonds and non-Indian-traded derivative instruments tied to Adani entities — instruments SEBI's domestic short-selling rules don't reach, because they were never booked on an Indian exchange in the first place. The report was followed by a drop in Adani Group's combined market capitalization of over $100 billion.

The unlimited-loss mechanic travels with the trade wherever it's actually booked. What a domestic rule like SEBI's decides is only whether the exchange — and the regulator watching it — can see the position from the inside while it's still open.

Nobody in Frankfurt broke a rule building Volkswagen's squeeze, any more than a scalper breaks a rule by betting a show won't sell out. The trade was legitimate on both sides, right up until the moment the float ran out and the missing ceiling on a short's loss stopped being a theoretical fact in a textbook and started being an actual number someone had to pay. A short position was never risky because something might go wrong. It was risky because nothing had to go wrong at all — the mechanic itself has no floor beneath how much it can eventually cost.
